RAG Explained: Making AI Smarter with Your Company Data

How retrieval-augmented generation works and why it is the most practical AI pattern for business.

Large language models are impressive generalists. They can draft emails, summarize documents, and answer questions across a wide range of topics. But ask one about your company’s return policy, your internal engineering standards, or the status of a specific customer account, and it will either hallucinate a confident but wrong answer or admit it does not know. Retrieval-Augmented Generation, or RAG, is the architectural pattern that solves this problem by connecting a language model to your actual data at query time. It is the most practical, production-ready approach to making AI useful for business-specific tasks.

How RAG Works Under the Hood

A standard language model generates answers purely from patterns learned during training. It has no access to information created after its training cutoff, no access to private data, and no way to verify its claims against authoritative sources. RAG changes this by adding a retrieval step before generation.

The process has three stages. First, the user’s question is converted into a numerical representation called an embedding, a dense vector that captures the semantic meaning of the query. Second, that embedding is compared against a pre-built index of your company’s documents, also represented as embeddings. The most semantically similar document chunks are retrieved. Third, those retrieved chunks are inserted into the prompt alongside the user’s question, and the language model generates an answer grounded in the provided context.

Think of it as giving the model an open-book exam instead of a closed-book exam. The model’s reasoning ability stays the same, but it now has access to relevant reference material.

The embedding step is what makes RAG work at scale. Rather than keyword matching (which misses synonyms, paraphrases, and conceptual relationships), embeddings capture meaning. A query about “employee time off policy” will retrieve documents about “PTO guidelines” and “vacation request procedures” even if those exact words never appear in the query. OpenAI’s text-embedding-3-small, Cohere’s embed-v3, and open-source models like BGE and E5 all produce high-quality embeddings suitable for RAG systems.

Building the Knowledge Base: Ingestion and Chunking

The quality of a RAG system depends more on the quality of the knowledge base than on the choice of language model. Garbage in, garbage out applies with full force.

Ingestion starts with collecting the source documents: internal wikis, policy documents, product manuals, support ticket archives, Slack conversations, CRM notes, and any other text that contains knowledge your AI should be able to reference. Each source requires its own extraction pipeline. PDFs need text extraction (PyMuPDF or Apache Tika handle most formats). Confluence pages need API extraction with HTML parsing. Slack messages need thread reconstruction to maintain conversational context.

Chunking is the process of splitting documents into pieces small enough for the embedding model to handle effectively and for the language model’s context window to accommodate. This is where many RAG implementations stumble. Chunk too large and you dilute the embedding with irrelevant content, reducing retrieval precision. Chunk too small and you lose context, making the retrieved text useless without its surrounding paragraphs.

A practical starting point is 300 to 500 tokens per chunk with 50 to 100 tokens of overlap between adjacent chunks. The overlap ensures that information at chunk boundaries is not lost. For structured documents with clear sections (headers, numbered lists), chunk on section boundaries rather than at fixed token counts. A section about “Refund Eligibility” should be one chunk, not split across two.

Metadata attached to each chunk dramatically improves retrieval. Store the source document title, the section header, the creation or update date, the author, and any relevant tags. This metadata can be used for filtered retrieval (only search documents from the HR department when answering an HR question) and for source attribution in the answer.

Vector Databases and Retrieval Strategies

The indexed chunks live in a vector database, a specialized data store optimized for similarity search over high-dimensional vectors. Pinecone, Weaviate, Qdrant, Milvus, and pgvector (a PostgreSQL extension) are the leading options.

For most business applications, pgvector is the pragmatic choice. If your application already uses PostgreSQL, adding pgvector gives you vector search without introducing a new infrastructure component. Performance is adequate for knowledge bases up to a few million chunks. For larger scale or lower-latency requirements, a dedicated vector database like Qdrant or Pinecone offers better query performance through purpose-built indexing algorithms like HNSW (Hierarchical Navigable Small World).

Basic retrieval returns the top-k chunks most similar to the query embedding, typically k=5 to k=10. But similarity alone is not always sufficient. Several strategies improve retrieval quality.

Hybrid search combines semantic similarity with keyword matching (BM25). A query about “SOC 2 compliance requirements” benefits from both the semantic understanding of embeddings and the exact-match precision of keyword search for the term “SOC 2.” Reciprocal Rank Fusion (RRF) is a simple method for combining the two ranked lists into a single result set.

Re-ranking applies a more expensive but more accurate model to re-score the initial retrieval results. Cohere Rerank and cross-encoder models from the sentence-transformers library can re-order the top 20 results from the initial retrieval, promoting the most relevant chunks to the top. This two-stage approach, cheap retrieval followed by expensive re-ranking, balances cost and quality.

Query expansion rewrites or augments the user’s query before retrieval. A short, ambiguous query like “PTO” might be expanded to “paid time off policy vacation days sick leave” before embedding. The language model itself can do this expansion: prompt it to generate three alternative phrasings of the query, embed all of them, and merge the retrieval results.

Prompt Engineering for Grounded Answers

The retrieved chunks are useful only if the language model uses them correctly. The system prompt must instruct the model to base its answers on the provided context and to acknowledge when the context does not contain sufficient information.

A system prompt that works well in practice:

“You are an assistant that answers questions using only the provided context. If the context does not contain enough information to answer the question, say so. Do not make up information. Cite the source document for each claim.”

Include the retrieved chunks in a clearly delimited section of the prompt:

“Context: [chunk 1 text, source: Employee Handbook, section: PTO Policy] [chunk 2 text, source: HR FAQ, updated: 2025-03-01] …”

Then append the user’s question. The model generates an answer grounded in the provided context, with citations that the user can verify.

Temperature settings matter. For factual Q&A, set the temperature to 0 or near 0. Higher temperatures increase creativity, which is the opposite of what you want when the answer should come from a specific document.

Handle edge cases explicitly. If the retrieval returns no chunks above a relevance threshold, skip the generation step and return a “I don’t have information about that” message. This is far better than letting the model generate an answer from its training data, which might be wrong.

Evaluation: Measuring RAG System Quality

Deploying a RAG system without evaluation is like launching a product without testing. You need quantitative metrics to know whether the system is working and where it is failing.

Retrieval quality is measured separately from generation quality. For retrieval, use precision@k (what fraction of the top k results are relevant) and recall@k (what fraction of all relevant documents appear in the top k). To compute these, you need a test set: 50 to 100 questions with manually identified relevant documents. Building this test set is tedious but essential.

Generation quality is harder to measure automatically. Human evaluation remains the gold standard: have subject matter experts rate answers on a 1-5 scale for correctness, completeness, and relevance. For automated evaluation, LLM-as-judge approaches (using a language model to evaluate the output of another language model) correlate reasonably well with human judgment. RAGAS is an open-source framework that automates several RAG evaluation metrics including faithfulness (does the answer stick to the context?) and answer relevance (does the answer actually address the question?).

Monitor production quality continuously. Log every query, the retrieved chunks, and the generated answer. Sample a percentage (5 to 10 percent) for human review weekly. Track user feedback signals: thumbs up/down ratings, follow-up questions that suggest the initial answer was insufficient, and escalations to human support.

Common failure modes include: retrieval misses (the relevant document exists but is not retrieved, usually a chunking or embedding problem), context stuffing (too many marginally relevant chunks dilute the context, confusing the model), and hallucination despite context (the model ignores the provided context and generates from its training data, usually a prompt engineering problem). Each failure mode has a different fix, so categorizing failures is as important as counting them.

Practical Use Cases That Deliver ROI Fast

RAG is not a research project. It is a production pattern with well-understood implementation paths. The use cases with the fastest return on investment are those where employees currently spend significant time searching for information.

Internal knowledge base Q&A, where employees ask questions about policies, procedures, and institutional knowledge, is the most common starting point. A mid-size company with 500 employees might field 200 HR-related questions per week. A RAG-powered chatbot that answers 70% of those questions accurately saves roughly 100 hours of HR staff time per week.

Customer support augmentation, where support agents get AI-suggested answers based on the knowledge base, reduces average handle time and improves answer consistency. The agent reviews and edits the suggestion before sending it, keeping a human in the loop while reducing the time spent searching for information.

Document summarization and comparison, where legal or compliance teams need to understand how a new regulation affects existing policies, benefits from RAG by retrieving relevant sections of existing documents and generating a comparative analysis.

Sales enablement, where account executives need quick answers about product capabilities, pricing rules, and competitive positioning, uses RAG to surface the right information from product documentation, pricing sheets, and competitive intelligence without the rep having to search through a shared drive.
