A software development contract is not a formality. It is the document that determines who owns what, what happens when things go wrong, and how much the project will actually cost. Yet most clients sign contracts they barely read, and most development firms use templates that protect the firm at the client’s expense. Both sides lose when the contract does not reflect the reality of how software gets built.
Good contracts prevent disputes by making expectations explicit. They define scope without being so rigid that they cannot accommodate the inevitable changes that every software project encounters. They allocate risk fairly. They protect intellectual property clearly. And they provide mechanisms for resolving disagreements without litigation. This guide covers the clauses that matter and the traps to avoid.
Fixed-Price vs. Time-and-Materials: Choosing the Right Commercial Model
The commercial structure of your contract shapes everything that follows. The two dominant models each create different incentives, and choosing the wrong one for your project type is the most expensive contractual mistake you can make.
Fixed-price contracts specify a total cost for a defined scope of work. You pay $150,000 and receive the described software. This model works when the requirements are stable and well-understood: a marketing website, a mobile app with a clear feature list, or a migration of an existing system. The advantage is budget certainty. The disadvantage is inflexibility. When requirements change (and they always change), you face change orders, each one a negotiation about scope and cost.
Fixed-price contracts also create a perverse incentive. The development firm maximizes profit by delivering the minimum that technically satisfies the spec. “The contract says search results, not relevant search results” is an argument that has been made in real disputes. Protect yourself by including acceptance criteria for every major feature, not just feature descriptions.
Time-and-materials (T&M) contracts bill for actual hours worked at agreed rates. You pay $175/hour for a senior engineer and the project takes as long as it takes. This model works when requirements will evolve: a new product where user feedback will shape the feature set, or a complex integration where unknowns will surface during development. The advantage is flexibility. The disadvantage is open-ended cost.
Protect yourself in T&M contracts with a not-to-exceed cap and weekly burn rate reporting. A cap of $200,000 means the firm stops work and renegotiates when the cap is approached. Weekly reporting shows you exactly how hours are being spent so you can redirect effort before the budget is exhausted. Any T&M contract without a cap and regular reporting is a blank check.
A hybrid model combines both: fixed-price for well-defined phases (design, infrastructure setup) and T&M for phases with more uncertainty (feature development, user testing). This is often the most practical approach for projects with a mix of known and unknown requirements.
Intellectual Property: Who Owns the Code
IP ownership is the most consequential clause in the entire contract, and it is the one clients most often overlook or misunderstand.
The default legal position in most jurisdictions is that the developer retains copyright in the code they write, even if you paid for it. The contract must explicitly transfer ownership, or you do not own what you paid to build. Look for a clause titled “Work for Hire” or “Assignment of Intellectual Property” that assigns all rights in the deliverables to you upon payment.
Watch for carve-outs. Most development firms use pre-existing libraries, frameworks, and tools that they bring to every project. These should be licensed to you, not assigned, because the firm needs to keep using them for other clients. The contract should clearly enumerate what is assigned (your custom code) and what is licensed (their pre-existing tools). The license for pre-existing components should be perpetual, irrevocable, and royalty-free.
Source code access is not the same as ownership. Some firms deliver compiled applications but retain the source code, effectively creating vendor lock-in. Your contract should specify delivery of all source code, build scripts, deployment configurations, and documentation. You should be able to hand the entire codebase to a different firm and have them continue development without the original firm’s involvement.
Open-source implications matter. If the development firm incorporates open-source libraries with copyleft licenses (like GPL), those licenses may impose obligations on your proprietary code. The contract should require the firm to disclose all open-source dependencies and their licenses, and to avoid copyleft licenses unless you explicitly approve them.
Defining Scope and Managing Change Orders
Scope definition is where most contract disputes originate. Too vague, and the parties disagree about what was included. Too specific, and the contract cannot accommodate legitimate changes.
The best approach is a layered scope definition. The contract itself contains high-level feature descriptions and acceptance criteria. A separate, referenced specification document contains detailed requirements. The spec document can be updated through a defined change order process without amending the contract itself.
Every change order process should include four elements. First, a written description of the change. Second, an impact assessment from the development firm covering cost, timeline, and any effects on other features. Third, written approval from the client before work begins. Fourth, an updated project timeline that reflects the change.
Be wary of “implied requirements.” A spec that says “the system shall support user registration” could mean a simple email/password form or a full OAuth integration with social login, multi-factor authentication, and email verification. Ambiguity in the spec benefits whoever did not write it. Pin down the details or accept that you will pay for clarification later.
Include a provision for scope reduction as well as scope addition. If halfway through the project you realize that a planned feature is unnecessary, you should be able to remove it and reduce the cost. Fixed-price contracts often resist this — the firm has already priced the work and does not want to give money back. Negotiate scope reduction rights upfront.

Payment Structure and Milestone Definitions
How you structure payments directly affects your risk exposure and the firm’s incentive to deliver.
Never pay 100% upfront. A common structure is 20% at contract signing, followed by payments tied to milestones, with 10-20% held as a retention until final acceptance. The retention gives you leverage to ensure that punch-list items and defects are addressed after the main development is complete.
Define milestones as demonstrable deliverables, not activities. “Complete backend development” is not a milestone. “Deploy the user management API to the staging environment, passing all specified acceptance tests” is a milestone. Each milestone should have acceptance criteria that a non-technical stakeholder can verify, possibly with engineering support.
Include a cure period for missed milestones. If the firm misses a milestone date, they should have a defined period (typically 15-30 days) to remedy the situation. If the milestone is not met after the cure period, you should have the right to terminate without penalty and receive all work completed to date.
For T&M contracts, establish a regular payment cadence (biweekly or monthly) with itemized invoices showing hours by team member, task descriptions, and running totals against any budget cap. Review invoices against the weekly burn reports. Discrepancies should be resolved before payment, not after.
Warranties, Liability, and Post-Delivery Support
The contract should define what happens when things go wrong after delivery, because things will go wrong after delivery.
A standard warranty period for custom software is 60-90 days after final acceptance. During this period, the development firm fixes defects (bugs in the delivered functionality, not feature requests or scope additions) at no additional cost. Define “defect” explicitly: a defect is a deviation from the agreed specification. If the spec says the search returns results in under 2 seconds and it takes 8 seconds, that is a defect. If the client wants search to support fuzzy matching and that was not in the spec, that is a feature request.
Limit of liability is a standard clause that caps the firm’s total financial exposure, typically at the total contract value or 1-2 times the contract value. This is reasonable — a small development firm cannot assume unlimited liability. However, ensure that the cap does not apply to IP infringement, confidentiality breaches, or willful misconduct.
Post-warranty support should be addressed in the contract even if the terms are negotiated later. At minimum, establish that the firm will make support available at agreed rates after the warranty period. Better yet, include an optional support retainer (e.g., 20 hours per month at a specified rate) that the client can activate.
Data handling and security obligations deserve their own section. If the firm will handle personal data, health information, or financial data during development, the contract should specify security requirements, compliance obligations (GDPR, HIPAA, PCI-DSS as applicable), data retention limits, and breach notification procedures. A data processing agreement (DPA) should be attached if personal data is involved.
Termination Rights and Exit Provisions
Every contract should contemplate its own ending, whether that ending is a successful delivery or a premature termination.
Both parties should have termination rights, but the triggers differ. The client should be able to terminate for convenience (with reasonable notice and payment for work completed) and for cause (material breach, missed milestones after cure period, insolvency). The firm should be able to terminate for cause (client fails to pay, client fails to provide required inputs or approvals within agreed timeframes).
Upon termination, the contract should require immediate delivery of all work product completed to date, including source code, documentation, design files, and any third-party credentials or accounts created for the project. This is non-negotiable. Work you have paid for must be transferable, regardless of why the engagement ended.
Address knowledge transfer explicitly. If the engagement ends, the firm should provide a reasonable period (2-4 weeks) of knowledge transfer support to your team or a replacement firm. This is especially important for complex projects where architectural decisions and system behavior are not fully captured in documentation.
Dispute resolution should escalate through defined stages: direct negotiation between project leads, escalation to executive sponsors, mediation, and finally arbitration or litigation. Most disputes resolve at the first two stages if the contract is clear. Specify the governing law and jurisdiction so there is no ambiguity about which legal framework applies.
