Fixed-price contracts feel safe. You know what you’re paying, the vendor knows what they’re delivering, and everyone can plan around a number. In practice, fixed-price software projects fail at rates that should make any executive pause. Industry studies consistently show that fixed-price custom software projects have a 60-70% overrun rate, and the projects that do come in on budget frequently do so by cutting scope until the deliverable barely resembles what was originally envisioned. The structural problems with this model run deeper than bad estimation.
The Estimation Paradox at the Heart of Fixed Pricing
Fixed-price contracts require accurate estimation. Accurate estimation requires thorough understanding of the problem. Thorough understanding of the problem requires building the solution – or at least a significant portion of it. This is the fundamental paradox: you’re being asked to price something precisely before you understand it well enough to price it at all.
In construction, fixed-price contracts work because the domain is mature and well-understood. A contractor building a 2,000-square-foot house can estimate accurately because they’ve built hundreds of houses, materials have predictable costs, and building codes constrain the solution space. Software doesn’t have these properties. Every custom software project is, by definition, doing something that hasn’t been done before in exactly this way. The solution space is nearly infinite, requirements evolve as stakeholders learn what’s possible, and the “materials” (frameworks, APIs, cloud services) change continuously.
The typical response to this paradox is padding. Development shops that regularly bid fixed-price work add 40-100% buffers to their honest estimates. This means the client is paying 1.5-2x what the work would cost under a different model, and they’re paying that premium for the illusion of certainty. The real cost of the project is hidden inside the buffer.
Worse, padding creates perverse incentives. If the vendor padded generously and the project runs smoothly, they capture the buffer as profit. If the project hits unexpected complexity (which it almost always does), the buffer absorbs it quietly, and neither party learns from the experience. There’s no transparent feedback loop between actual effort and cost.

How Scope Becomes the Sacrificial Variable
In a fixed-price contract, three variables interact: scope, budget, and timeline. The budget is locked by definition. The timeline is usually fixed by business need. That leaves scope as the only flexible variable – and it always flexes downward.
The pattern is predictable. Discovery reveals that the original specification missed significant complexity. The vendor, locked into a fixed price, can’t absorb the additional work without losing money. They present the client with a change order – essentially renegotiating the price – or they quietly reduce the quality and completeness of the deliverables. Features get shipped in a minimal state. Edge cases get ignored. Testing gets compressed. Documentation gets skipped. The client receives something that technically matches the specification but doesn’t actually solve their problem.
Change orders are the mechanism by which fixed-price projects become variable-price projects with worse economics. Each change order involves a negotiation, a re-estimation (with fresh padding), contract amendments, and schedule adjustments. We’ve seen projects where the cumulative change orders exceeded the original contract value – the client would have paid less under a time-and-materials model with reasonable oversight.
The adversarial dynamic is the most corrosive effect. In a fixed-price relationship, every feature request from the client is a potential cost to the vendor, and every corner cut by the vendor is a potential quality loss for the client. Both parties are optimizing against each other instead of collaborating toward the best product.
What the Specification Document Can’t Capture
Fixed-price contracts are anchored to a specification document. The assumption is that if you write the spec thoroughly enough, you can predict the work accurately. This assumption fails for a specific reason: software specifications cannot capture interaction effects.
A spec might describe Feature A (user authentication) and Feature B (role-based access control) and Feature C (audit logging) individually. Each looks straightforward. But the interactions between them – how authentication state propagates through the authorization layer, how audit logs capture denied access attempts, how role changes affect active sessions – represent the majority of the actual implementation work. These interactions are invisible in a feature list.
The specification also can’t capture what the team will learn during implementation. When you start building the reporting module, you discover that the data model established in the user management module doesn’t support the aggregations the reports need. Restructuring the data model is unspecified work that has cascading effects across multiple “specified” features. This isn’t scope creep – it’s the natural process of learning about the problem by building the solution.
The most honest specification document would include a section titled “Things We Don’t Know Yet” that listed all the open questions, unresolved design decisions, and untested assumptions. But that’s precisely the document you can’t put a fixed price on.

Pricing Models That Actually Align Incentives
If fixed-price fails, what works? Several models produce better outcomes by aligning vendor and client incentives around quality and collaboration rather than specification compliance.
Time and materials with a cap is the most common alternative. The client pays for actual hours worked, up to a maximum budget. This gives the client cost predictability while giving the development team flexibility to do the work properly. The cap should be set with a 20-30% buffer above the honest estimate, and both parties should monitor burn rate weekly with a shared dashboard.
Weekly or biweekly sprints with fixed cost per sprint is the agile-native pricing model. Each sprint costs the same amount (say, $15,000 for a two-week sprint with a defined team). At the end of each sprint, the client reviews what was delivered and decides whether to fund the next sprint. This gives the client an exit ramp at regular intervals and forces both parties to prioritize ruthlessly. If the most valuable features are delivered in 8 sprints instead of the estimated 12, the client saves money. If complexity grows, the client can see it happening in real time and adjust.
Phased fixed-price breaks the project into phases, each with its own fixed price. Phase 1 (discovery and design) is a small fixed-price engagement. At the end of Phase 1, both parties have enough information to price Phase 2 (core development) more accurately. Phase 3 (refinement and launch) is priced after Phase 2 is substantially complete. Each phase builds on the knowledge gained in the previous one, making estimation progressively more accurate.
Value-based pricing ties the cost to the business outcome rather than the development effort. If the software is expected to save $500,000 per year in operational costs, a development investment of $200,000-300,000 is clearly justified regardless of whether it takes 1,000 or 1,500 hours. This model requires trust and transparency about business metrics, but it aligns incentives perfectly: the vendor is motivated to build the most impactful features, and the client is paying for results rather than hours.
Protecting Yourself Without a Fixed Price
The fear behind fixed-price preference is understandable: without a locked price, how do you prevent runaway costs? Several practical mechanisms provide protection without the downsides of fixed-price contracts.
Transparent time tracking with shared access. The development team logs time daily, and the client has real-time access to the time tracking system. This eliminates the information asymmetry that makes clients uncomfortable with time-based billing. If a task that was estimated at 20 hours is approaching 40, both parties see it and can discuss why before it becomes a problem.
Weekly budget reviews. Every week, the project lead reviews: hours burned this week, hours remaining in the current budget, projected completion date, and any risks to budget or timeline. This takes 30 minutes and provides far more cost control than a fixed-price contract reviewed at milestone checkpoints weeks apart.
Defined scope for each iteration. Even without a fixed total price, each sprint or iteration has a defined scope. The team commits to delivering specific functionality within the sprint, and the client reviews it at the end. If a sprint consistently delivers less than expected, that’s a performance signal that triggers a conversation.
Kill clauses and transition plans. The contract should include provisions for either party to end the engagement with 2-4 weeks notice. The vendor’s deliverables – code, documentation, credentials, infrastructure access – transfer to the client upon termination. This ensures the client is never locked in and can switch vendors or bring development in-house if the relationship isn’t working.
When Fixed Price Can Work (and How to Structure It)
There are situations where fixed-price software development succeeds. They share common characteristics: small scope, well-understood problem, experienced team, and a client who has built similar software before.
A fixed-price contract for a marketing website, a standard e-commerce integration, or a well-defined API wrapper can work because the solution space is constrained and the team has done the same work many times. If you can point to three previous projects that are substantially similar, you can estimate with confidence.
If you must use fixed-price, structure it defensively. Define acceptance criteria at the feature level, not just the project level. Include a mutual discovery phase (paid, typically 2-4 weeks) before the fixed-price commitment. Build in explicit assumption documentation – if any documented assumption proves false, the price is renegotiated. And set a change order threshold: changes below a certain size (say, 8 hours of effort) are absorbed; changes above it trigger the formal change process.
The goal isn’t to eliminate risk – it’s to share it equitably between parties who both benefit from the project’s success.
